I may be confused with another movie... but I thought I saw a scene where back in Egypt they show how Kraus inherits the knowledge to animate the puppets by some guy burning down his puppet show, then Kraus goes to him to find that little green demon looking thing, doesn't accept the thing at first, but then must so as he brings his puppets to life.
However, I could be confusing it with Part II that I vaguely remember. I just remember a guy walking into a tent, you do see him in part 3, the guy in a black turban whose eyes glow... when they glow, the puppet show Kraus is putting on, one of the puppets bursts into flames. Hence leading him to seek out the guy who did it.

Yeah, you're thinking of PUPPET MASTER 2. That's a flashback scene where Toulon and Elsa were first given the magic by the sorcerer.
In all honesty, I think RETRO PUPPET MASTER did a far better job of that.
