I hate how Aretha is wearing soiled clothes during her show stopping number

Stained, ragged clothes.

If I were to direct this movie, I'd have the place magically transform into a fantasy world with a colorful set, and lights, and backup dancers, and her, dressed immaculately.

Then when the song is over, it can go back to the dull, dingy diner.

The directors could have done it. Just look at Cab Calloway's scene where he gets the fantasy set. But Aretha is specifically delivering a message that only makes sense in the context of her dingy diner world. Her lyrics and gestures would have made no sense in the fantasy scene you describe.
